Why the Basic ROI Formula Misleads You
The standard ROI formula:
ROI = (Net Profit / Cost of Investment) × 100
Or equivalently: ROI = (Final Value – Initial Value) / Initial Value × 100
Simple and intuitive. Also dangerously incomplete for making investment decisions.
The problem:
Investment A: ₹1,00,000 grows to ₹1,50,000 → ROI = 50% Investment B: ₹1,00,000 grows to ₹1,50,000 → ROI = 50%
Identical ROI. But what if Investment A took 2 years and Investment B took 10 years?
They're not the same investment. Investment A's annualized return is 22.5%. Investment B's is 4.1%. Treating them as equivalent is a significant analytical error — and it's the error most people make when comparing investments.
The ROI calculator should always give you the annualized figure alongside the simple ROI.
The Four ROI Metrics You Should Know
1. Simple ROI
Formula: (Final Value – Initial Value) / Initial Value × 100
Best for: Quick, rough comparison between investments of the same duration. Comparing two 1-year fixed deposits. Checking if a business expense paid for itself.
Limitation: Ignores time. Useless for comparing investments with different tenures.
2. Annualized ROI / CAGR
Formula: (Final Value / Initial Value)^(1/years) – 1
Best for: Comparing investments over different time periods. Mutual fund performance. Real estate return over 10 years. Business growth rate.
Example: ₹5 lakh grows to ₹12 lakh over 8 years.
- Simple ROI: 140%
- CAGR: (12/5)^(1/8) – 1 = 2.4^0.125 – 1 = 11.5% per year

3. XIRR (Extended Internal Rate of Return)
Best for: SIPs, recurring investments, or any investment with multiple cash inflows/outflows at different dates.
CAGR assumes a single investment and a single withdrawal. XIRR handles the real world:
- Monthly SIP of ₹10,000 for 5 years
- Partial withdrawals at different dates
- Dividends received along the way
XIRR is how mutual fund platforms report SIP returns. It's also how you calculate the real return on a rental property that generates rent plus appreciation. Most Excel-style ROI calculators include XIRR — it's worth using whenever cash flows are irregular.
4. Inflation-Adjusted (Real) ROI
Formula: Real ROI = ((1 + Nominal ROI) / (1 + Inflation Rate)) – 1
Best for: Understanding purchasing power gains, not just nominal growth.
A 10% nominal return with 6% inflation is a 3.77% real return — meaningful, but not as impressive as the headline number suggests.
For long-term planning, real returns matter more than nominal. Always check your ROI calculator's inflation input field and use it.

Stocks and Mutual Funds
Example — comparing two mutual funds:
- Fund A: ₹1,00,000 invested 5 years ago → current value ₹1,80,000 → CAGR: 12.5%
- Fund B: ₹1,00,000 invested 3 years ago → current value ₹1,40,000 → CAGR: 11.9%
Simple ROI: Fund A = 80%, Fund B = 40%. Fund A looks dramatically better. But on an annualized basis, the difference is only 0.6% — and with different time periods, Fund B's shorter track record means less data to judge from.
The CAGR comparison is honest. The simple ROI comparison is misleading.
Real Estate
Real estate ROI calculation is more complex because it includes multiple cash flows:
- Purchase price + transaction costs (stamp duty, registration, brokerage)
- Rent received annually
- Maintenance costs annually
- Sale price (or current value)

Total return XIRR (including capital appreciation + net rent): Use XIRR with initial investment as negative cash flow, rent income as periodic positive flows, and current value as final positive cash flow. Approximate XIRR: ~14–16% (varies with exact timing)
The rental yield of 3.75% makes real estate look mediocre. The XIRR including capital appreciation tells a much better story. Always include both components when calculating real estate ROI.
Fixed Income (FD, Bonds, PPF)
For fixed income, ROI calculation is straightforward — but post-tax ROI is what matters.
Example — ₹5 lakh FD at 7.5% for 3 years, 30% tax bracket:
- Pre-tax ROI (CAGR): 7.5%
- Post-tax interest: 7.5% × (1 – 0.3) = 5.25%
- Pre-tax ROI adjusted for tax: 5.25% effective
Compare to PPF at 7.1% (EEE — no tax): effective ROI = 7.1% The FD's higher headline rate delivers lower effective return. The ROI calculator should show post-tax return, not just the stated rate.
ROI Calculator for Business Decisions
Marketing ROI
The basic marketing ROI formula:
Marketing ROI = (Revenue attributable to campaign – Campaign cost) / Campaign cost × 100
Example:
- Google Ads spend: ₹2 lakh
- Revenue generated (tracked): ₹8 lakh
- Marketing ROI: (8L – 2L) / 2L × 100 = 300%
Three caveats:
1. Attribution: Did all ₹8 lakh of revenue come because of the ad? Or would some customers have bought anyway? Attribution modeling (first touch, last touch, linear) changes the ROI calculation significantly.
2. Gross margin, not revenue: If your gross margin is 40%, the ₹8 lakh revenue represents ₹3.2 lakh gross profit — not ₹8 lakh. ROI calculated on revenue overstates actual return.
3. Long-term customer value: If acquired customers repeat purchase, the true ROI is higher. LTV-based marketing ROI = (LTV of acquired customers – CAC) / CAC.
A proper business marketing ROI: (Gross profit from campaign – Campaign cost) / Campaign cost. Use revenue-based ROI only for internal comparison, not to compare against investment returns.
Hiring ROI
When you hire a salesperson:
- Total cost: salary + benefits + training + recruitment fee + ramp time (often 6–12 months of low productivity)
- Return: revenue generated (or profit contribution) attributed to that hire over a period
Example:
- Total Year 1 cost: ₹20 lakh (salary ₹15L + ₹5L for training, recruitment, tools)
- Revenue attributable to hire: ₹45 lakh
- Gross profit (40% margin): ₹18 lakh
- Hiring ROI: (₹18L – ₹20L) / ₹20L = -10% (Year 1 loss)
Year 2 (same cost structure, higher productivity):
- Revenue: ₹75 lakh → Gross profit ₹30 lakh
- ROI: (₹30L – ₹15L) / ₹15L = 100%

Capital Expenditure (CapEx) ROI

NPV (Net Present Value) and IRR (Internal Rate of Return) are more appropriate than simple ROI for CapEx decisions that span multiple years.

For business decisions: Weight the probability of different outcomes:
- Optimistic case (30% probability): 40% ROI
